So what do we do now, do we wait to see who blinks first? The N. Koreans have fired an ICBM over Japan. Not only that, but I thought we had a Defense system to intercept such an escalation By N. Korea?

We have but the standing directive for the THAAD is to shoot down missiles headed in the direction of South Korea as far as Japan they have their own missile defense system in that part of the region. I cant say for certain but I believe the reason they didn't shoot it down because I think they noticed that it wasn't a nuke and would not make land fall.
